How Credit Works

Credit is a convenient way to make purchases by using borrowed funds while knowing you have them pay them back when due. You can purchase everything from small incidental purchases to everyday purchases like groceries, gas, clothing, etc. Credit can also be used to make large purchases like homes or automobiles. Some consumers are not aware how credit works and what happens when you use a credit card or get a loan. One of the most important things to know about credit is to realize that these are borrowed funds and have to be repaid.

The cost of credit

Remember when you use credit you are really borrowing from usually a bank or financial institution with repayment terms. You sign a note or credit agreement to agree to pay back the amount borrowed at a certain time and usually on a payment schedule. You also agree for the convenience of using someone else's money and the fee is usually charged as a percentage of what you borrow. Sometimes you have to pay both an upfront fee and interest. The fee usually called an advance fee and the interest is usually at a predetermined interest rate. This means the more you borrow the more you will have to pay back. What you borrow will have repayment terms which will include principal and interest to be paid back on the agreed upon terms. Your actual cost will be affected by your credit rating and how long you take out the loan.

Making Payments when Due

When you obtain credit whether it's a mortgage, credit card, auto loan, installment loan, etc. you agree to make payments on schedule at a certain time. It is very important that you make your payments on time as agreed. If you pay after the due date and are late from when the payment is due you will have to pay a late penalty fee. If you make your payment more than 30 days after the due date you will be considered thirty days late and the late payment will affect your credit history. This will have a negative impact on your credit rating and your credit score.

It is important to take the terms of your credit seriously and be responsible by making sure you pay your monthly payment on time. By using your credit wisely it will help you maintain a good credit history and avoid getting into too much debt.

As for credit cards it is important to keep track of all your credit card charges. You should make sure you save all your credit card receipts and always know how much you spend. By tracking your daily spending this will help you know how much you owe and prevent you from going over your credit limit. You will always know how much you owe and how much you will have to pay back to the credit card issuer.

If you are having trouble making your payments or can't make your payments when they are due its possible something is going on. Its possible you borrowed more than you can afford or your finances may have changed due to a job lose or other issue. It is extremely important that you communicate with your creditor and do not ignore them. If you communicate with the creditor they will probably work with you if you have special circumstances. If you ignore them your credit will be seriously affected and it will only get worse. The penalties and interest will accumulate due to late fees and or missed payments. So use your credit wisely it a valuable privilege that should be used and not abused.
